With the exponential growth of AI technologies, financial institutions must address algorithmic bias head on, as it is one of the most significant emerging issues in certain core activities, including credit underwriting, fraud detection, customer engagement, and pricing. While AI-enabled services can increase efficiency and accuracy, they may also encode or amplify disparities embedded in historical data. For banks, credit unions, fintechs, and non-bank fintech lenders, algorithmic bias is not merely a reputational issue, it poses legal and supervisory risk under federal and state fair-lending laws.

Under federal law, the Equal Credit Opportunity Act (ECOA) prohibits discrimination in credit transactions on the basis of race, color, national origin, sex, marital status, age, or receipt of public assistance. Algorithmic underwriting models that rely on certain variables, such as ZIP Code, education, income patterns, or cash-flow behaviors, may inadvertently create impermissible disparities. The Consumer Financial Protection Bureau (CFPB) has previously made it clear that financial institutions remain responsible for outcomes produced by AI, even if models are licensed from vendors, and must ensure that adverse-action notices meaningfully explain AI-driven credit decisions. The Fair Housing Act (FHA) adds further protections for mortgage-related credit. Given this environment, institutions should pressure-test vendor models, obtain and maintain explainability and fairness documentation, and confirm that adverse-action notices meet supervisory expectations.

States are beginning to go further. California, under the California Consumer Financial Protection Law (CCFPL), has broad authority to police “unfair, deceptive, or abusive acts or practices” (UDAAP) by covered financial providers, including risks arising from algorithmic bias. Ongoing California Privacy Rights Act (CPRA) rulemaking, when finalized, may also expand requirements around transparency, opt-out rights, and restrictions on automated decision-making, potentially affecting lenders that rely on AI. In New York, the Department of Financial Services (NYDFS) has also asserted supervisory authority over automated underwriting and model governance through its existing fair-lending, cybersecurity, and consumer-protection powers, and has emphasized that institutions must ensure AI-driven decisions are explainable, monitored for disparate impact, and free from proxy discrimination. Financial institutions should begin mapping automated decision points to emerging privacy and transparency obligations and assess where alternative workflows or enhanced disclosures may be necessary.

As regulators intensify scrutiny, financial institutions that deploy AI and machine-learning systems must treat algorithmic fairness as a core compliance issue and proactively address these concerns. Early engagement with state and federal agencies, particularly where AI plays a central role in underwriting, pricing, or fraud detection, can help mitigate enforcement risk.
